The data-mining hypothesis holds that the original size premium was at least partly an artifact of the specific sample period and the specific way small-cap stocks were defined. When the research used data from 1926 to 1981, it captured the dramatic recovery of small stocks after the Great Depression and World War II -- a period of exceptional small-cap outperformance that may not be representative of future expected returns.

The publication effect hypothesis holds that the premium was real but has been arbitraged away as capital flowed into small-cap strategies following publication. Small-cap index funds and active small-cap managers collectively attracted hundreds of billions of dollars. As more capital chased the same small-cap premium, prices were bid up, reducing the future expected return.

Mechanism 3: Economic Sensitivity and Risk Compensation

Small-cap companies are more economically sensitive than large-caps on multiple dimensions. They typically have less geographic diversification, weaker competitive moats, less access to capital markets, and less ability to weather prolonged economic downturns. They have higher default rates during recessions.

The Russell 2000 Reconstitution Effect

One of the most well-documented structural inefficiencies in equity markets involves the annual rebalancing of the Russell 2000 index. Understanding this effect is important for anyone investing through IWM or other Russell 2000-tracking funds.

Every year in late May, Russell Investments announces the additions and deletions to the Russell 2000 as part of its annual reconstitution. The effective date of the reconstitution is the last trading day of June (historically, the last Friday). The microcap premium is real in the data but difficult to capture safely without significant research resources.


Tax Efficiency Considerations

Small-cap investing carries a tax efficiency disadvantage relative to large-cap index investing that deserves explicit attention for investors in taxable accounts.

Small-cap index funds and ETFs have higher portfolio turnover than large-cap index funds for two structural reasons:

First, index reconstitution. Small-cap stocks "graduate" out of small-cap indices when their prices rise and their market caps grow into the large-cap range. These graduated stocks must be sold and replaced with new small-cap entrants. This turnover happens at the fund level and can generate capital gain distributions, particularly in years when small-cap stocks have appreciated significantly.

Second, higher company volatility. For Vanguard's VBR, the reported annual portfolio turnover rate has historically been 15-20%. For IWM, reported annual turnover has been 35-45% in reconstitution years. Compare this to VTI (Vanguard Total Stock Market) with typical turnover of 3-5%.

The practical guidance for taxable accounts:

Small-cap ETFs are generally more tax-efficient than small-cap mutual funds because ETF creation-redemption mechanics allow most capital gains to be purged through in-kind redemptions. AVUV and VBR in ETF form are more tax-efficient than equivalent mutual fund structures.

Even so, small-cap factor strategies are better suited to tax-advantaged accounts (IRA, 401(k), HSA) than taxable brokerage accounts. The strongest version of the skeptical case is that the published size premium was almost entirely a pre-1982 phenomenon that reflected a specific era of market structure and information technology -- an era when institutional investors had limited ability to analyze and trade small-cap stocks, creating genuinely large information advantages for well-resourced research-driven investors. The proliferation of financial databases, computing power, and low-cost index funds since the early 1980s has eliminated most of these information advantages.

On this view, small-cap factor tilts add cost and tracking error without adding expected return. A simple total market index fund (VTI) that naturally holds all US stocks proportional to their market cap -- capturing small caps proportionally without tilting toward them -- is the appropriate default.

The evidence from the 2000 to 2020 period is the strongest version of this argument. Investors who tilted heavily toward small-cap value during this period significantly underperformed a simple S&P 500 index fund. The underperformance was large enough to cause substantial behavioral challenges -- sticking to a strategy that has underperformed meaningfully for 15 to 20 years requires exceptional conviction in the underlying factor evidence.

The honest conclusion is that small-cap factor investing is not appropriate for investors who will reduce their allocation after a period of underperformance. The expected payoff from a small-cap tilt, if it materializes at all, is likely to require holding through multiple years of significant underperformance versus large-cap. Investors who are not prepared for that experience are better served by the simplicity of a total market index approach.
