What Is a Corporate Bond?

Nominal Spread vs. Option-Adjusted Spread (OAS)

The nominal spread is simply the difference in yield between the corporate bond and a Treasury of matching maturity. It is easy to calculate but incomplete for callable bonds.

The Option-Adjusted Spread (OAS) is more sophisticated. It strips out the value of embedded options (primarily call provisions) to isolate the pure credit spread. OAS asks: "If we remove the optionality from this bond, what yield premium over Treasuries is the investor actually earning for credit risk?"

For a bond with no embedded options, nominal spread and OAS are nearly identical. For callable bonds -- which are extremely common in corporate markets -- OAS is significantly more meaningful. A high-yield callable bond might have a nominal spread of 400 bps but an OAS of only 300 bps once the call option (which benefits the issuer at the investor's expense) is priced out.

Bloomberg and most institutional bond analytics show OAS as the primary spread metric. When evaluating a corporate bond ETF, the OAS reported by the fund manager gives a cleaner picture of the credit risk premium embedded in the portfolio.

They were not born speculative-grade -- they deteriorated. But the forced selling from IG mandates pushes prices below fundamental value.

An investor in FALN is essentially betting on mean reversion -- that the companies behind these bonds will stabilize at their new, lower ratings rather than continuing to deteriorate toward default.

The risk: some fallen angels keep falling. Companies downgraded to BB may continue to BB- and then to B and eventually default. A fallen angel ETF holds bonds at a moment of elevated uncertainty, and the average quality trajectory is negative by definition. The spread over original-issue high yield is compensation for this selection bias.


Callable Bonds: Yield-to-Call vs. Yield-to-Maturity

For bonds trading above par (which happens when yields have fallen since issuance), yield-to-call is the more relevant metric. If a bond is almost certain to be called early, the yield-to-maturity overstates the investor's actual return. The investor will receive par at the call date, not maturity.

Market convention is typically to quote the "yield to worst" (YTW) -- the lowest possible yield given all available call dates. YTW is the most conservative and most relevant metric for callable bonds trading above par.

This means high yield provides limited diversification benefit when you need it most -- during equity market drawdowns. Investors who hold HY bonds expecting bond-like portfolio protection often discover that their HY position fell 20-30% at the same time their equity portfolio was declining.

This does not make high yield a poor investment -- the higher yields can justify the risk -- but it does mean HY should be sized as a higher-risk, equity-correlated holding, not as a fixed income anchor.

Systematic rebalancing -- trimming when spreads are tight and credit valuations are rich, adding when spreads are wide -- is a simple and historically effective approach. The challenge is that spreads tend to be widest when economic fear is highest, requiring the discipline to add credit exposure during market stress.
