EBITDA is one of the most widely cited financial metrics in investing, yet it is also one of the most misunderstood. It appears in earnings calls, analyst reports, LBO models, and acquisition announcements. Some investors treat it as a reliable proxy for business profitability. Others call it accounting fiction.

Both views contain some truth. This guide explains what EBITDA actually measures, how to calculate it two different ways, why analysts rely on it, and — critically — when it distorts more than it reveals.


What EBITDA Stands For

EBITDA stands for Earnings Before Interest, Taxes, Depreciation, and Amortization.

Break it apart:

The result is a number that attempts to represent the operating earnings of a business before financing decisions, tax jurisdiction, and accounting conventions cloud the picture.

Warren Buffett famously dislikes EBITDA because "depreciation is a very real expense." Charlie Munger has called EBITDA "bullshit earnings." Yet every investment banker, private equity firm, and M&A analyst uses it daily. Understanding when they are right — and when Buffett and Munger are right — is the goal of this guide.


EBITDA Formula and How to Calculate It

There are two ways to calculate EBITDA from publicly available financial statements. Both produce the same answer if done correctly.

Method 1: The Add-Back Method (Starting from Net Income)

Start with net income and add back everything the acronym strips out:

EBITDA = Net Income + Interest Expense + Tax Expense + Depreciation + Amortization

This is the most common method when working from the bottom of the income statement. You find net income, then add back each component that was subtracted along the way to get there.

Example using hypothetical figures:

Net Income:               $4,200,000
+ Interest Expense:       $1,100,000
+ Tax Expense:              $800,000
+ Depreciation:           $2,300,000
+ Amortization:             $600,000
--------------------------------
EBITDA:                   $9,000,000

Method 2: The Build-Up Method (Starting from Operating Income)

Start with EBIT (Earnings Before Interest and Taxes, also called operating income) and add back only the non-cash charges:

EBITDA = EBIT + Depreciation + Amortization

Or equivalently:

EBITDA = Operating Income + Depreciation + Amortization

This method works well when operating income is already reported. Many income statements list it explicitly under a label like "Operating Income" or "Income from Operations."

Same example using Method 2:

Operating Income (EBIT):  $6,100,000
+ Depreciation:           $2,300,000
+ Amortization:             $600,000
--------------------------------
EBITDA:                   $9,000,000

Both methods arrive at $9,000,000. Use whichever is faster based on what is visible on the income statement. When depreciation and amortization are not broken out on the income statement, you will find them either in the cash flow statement (operating section) or in the notes to the financial statements.


What Each Component Means

Understanding why each item gets stripped out helps you understand what EBITDA is actually trying to measure — and where that logic breaks down.

Depreciation

When a company buys a physical asset — a factory, a delivery truck, a piece of equipment — it does not expense the full cost in year one on the income statement. Instead, it spreads the cost over the asset's useful life. That annual spread is depreciation.

Depreciation is a non-cash charge. No money leaves the bank account in the year depreciation appears on the income statement — the cash went out when the asset was purchased. EBITDA adds depreciation back because it is an accounting allocation, not a cash outflow in the current period.

Why that can be misleading: The cash did leave the building — just earlier. And if the company needs to replace that machine when it wears out, the cash will leave again. Pretending the wear-and-tear does not cost money is convenient, but it is not free.

Amortization

Amortization is depreciation's cousin for intangible assets. When Company A acquires Company B for $500 million, and $200 million of that is attributable to brand value, customer lists, or patents, that $200 million gets amortized over time on the income statement.

Like depreciation, amortization is non-cash in the current period. EBITDA strips it out on the theory that it often represents a one-time acquisition cost rather than an ongoing operating expense.

Interest

Interest expense reflects how a company finances itself — debt versus equity. Two identical businesses can have very different interest expense simply because one uses more leverage than the other. Stripping out interest lets analysts compare operating performance without the financing structure getting in the way.

This is particularly useful in industry comparisons and acquisition analysis, where the acquirer will refinance the debt structure anyway.

Taxes

Tax expense varies across jurisdictions, corporate structures, deferred tax assets, and one-time tax events. A company operating in Ireland pays a very different corporate tax rate than one headquartered in the United States. Removing taxes creates an apples-to-apples comparison of operating results across different geographies and tax positions.


EBITDA vs EBIT vs Net Income

These three metrics represent different points on the income statement, and each answers a different question.

Net Income answers: What did shareholders earn after every expense, including taxes and interest? It is the most complete measure but also the most affected by accounting choices, financing decisions, and tax events.

EBIT (Operating Income) answers: What did the business earn from operations before financing costs and taxes? It strips out the capital structure (interest) and tax position, but keeps depreciation and amortization in. This is a better measure of recurring operating profitability than net income, and it ties directly to return on assets.

EBITDA answers: What did the business generate before financing costs, taxes, and non-cash accounting charges? It is the closest freely available approximation to cash operating earnings without building a full cash flow model.

A useful way to think about the hierarchy:

Net Income
+ Taxes                 = EBT (Earnings Before Tax)
+ Interest Expense      = EBIT (Operating Income)
+ Depreciation          = EBITA
+ Amortization          = EBITDA

As you move up the stack, you are stripping away more variables. EBITDA sits at the top — the broadest measure, least affected by accounting and financing decisions, and the closest to a company's raw cash-generating capacity before capital allocation choices.


EV/EBITDA Multiple: Why Analysts Use It for Valuation

EBITDA's most important application in investing is the EV/EBITDA valuation multiple. This is the ratio of a company's enterprise value to its EBITDA. It is arguably the most used multiple in professional valuation and M&A.

EV/EBITDA = Enterprise Value / EBITDA

Enterprise value accounts for the full capital structure — equity market cap plus net debt. EBITDA represents earnings available to all capital providers — equity and debt holders alike. The ratio therefore compares the total price of the business against the earnings available to service that total capital. This makes it cleaner than P/E for cross-company comparisons.

Why it beats P/E in many contexts:

Rough EV/EBITDA benchmarks by sector:

Technology (software):    20x × 40x+
Healthcare / Pharma:      12x × 20x
Consumer staples:         10x × 16x
Industrials:              8x × 14x
Utilities:                7x × 12x
Energy (E&P):             4x × 8x
Financial services:       N/A (EBITDA not meaningful)

A company trading at 8x EV/EBITDA in a sector where the median is 14x may be genuinely undervalued — or it may have a fundamental problem that explains the discount. The multiple is the starting point, not the conclusion.

Adjusted EBITDA and Why It Is Controversial

Public companies frequently report "Adjusted EBITDA" alongside standard EBITDA. The adjustments typically add back items the company considers one-time or non-recurring:

On one hand, stripping out a genuine one-time restructuring charge gives a cleaner picture of run-rate earnings. On the other hand, some companies adjust out expenses that recur with suspicious regularity.

Stock-based compensation deserves special attention. SBC is non-cash in the current period, so companies routinely adjust it out of EBITDA. But SBC is absolutely a real cost — it dilutes existing shareholders and represents genuine compensation paid to employees. A company that adds back SBC in its "Adjusted EBITDA" is presenting a number that would require employees to work for free to sustain.

When evaluating Adjusted EBITDA, always check:

  1. What exactly is being adjusted out?
  2. Is this adjustment truly non-recurring, or has it appeared every year for five years?
  3. Is stock-based compensation being stripped out as a percentage of revenue that would make the business unprofitable if compensated in cash?

The SEC has paid increasing attention to non-GAAP measures including Adjusted EBITDA. In 2023 and 2024, multiple enforcement actions targeted companies whose non-GAAP disclosures were misleading relative to GAAP results.

As a rule: start with GAAP EBITDA. Look at the adjustments with skepticism. Do not accept management's Adjusted EBITDA as the only number without reviewing the footnotes.


EBITDA by Sector: Where It Is Most and Least Useful

EBITDA is not equally meaningful across all industries. Understanding where it works well — and where it does not — prevents misapplication.

Where EBITDA Is Most Useful

Mature, capital-light businesses with predictable maintenance capex — Consumer staples, software, professional services. These companies have moderate, foreseeable capital needs. EBITDA approximates cash earnings reasonably well because the capex "below the line" is relatively small and stable.

M&A and leveraged buyouts — Private equity firms use EBITDA as their primary valuation entry point because the buyer will refinance debt anyway. When the financing structure is about to change, it makes no sense to value based on the current interest expense. EV/EBITDA multiples are essentially the language of M&A pricing.

Cross-border comparisons — Companies in different countries have different tax rates, depreciation schedules, and interest environments. EBITDA creates a common denominator for comparison.

Early-stage growth companies with high amortization from acquisitions — When a company grows aggressively through acquisitions, amortization of acquired intangibles can mask strong underlying operating cash generation. EBITDA can reveal it.

Where EBITDA Is Least Useful

Capital-intensive businesses — Airlines, railroads, utilities, manufacturers, miners, oil and gas producers. These companies have enormous annual capex requirements just to maintain operations. When depreciation represents the annual cost of wearing out critical infrastructure, adding it back as if it does not matter produces a wildly optimistic picture of profitability. Financial services — Banks and insurance companies earn money through their balance sheet structure. Interest income and expense are core to the business model, not incidental financing costs. EBITDA is essentially meaningless for banks.

Businesses with high debt loads — Interest expense is a very real cash obligation for a heavily leveraged company. Stripping it out to present a prettier profitability figure without acknowledging the debt service requirement misleads investors about cash available to equity holders.


EBITDA Margin: Formula and Benchmarks

EBITDA margin measures profitability as a percentage of revenue:

EBITDA Margin = EBITDA / Revenue x 100

It is one of the most useful single numbers for evaluating operating efficiency and comparing companies within a sector.

How to interpret EBITDA margins by industry:

Software (SaaS):          25% × 45%+
Healthcare services:      12% × 22%
Consumer staples:         10% × 18%
Industrials:              8% × 16%
Retail (brick-and-mortar): 4% × 10%
Restaurants / Food:       8% × 18%
Airlines:                 10% × 20% (highly variable)
Oil & Gas (integrated):   15% × 30%

A software company with a 15% EBITDA margin is underperforming peers. A grocery retailer with a 15% EBITDA margin is operating extraordinarily well. Context matters — always compare within a sector.

EBITDA margin trends over time are often more informative than the absolute level. A company consistently expanding EBITDA margin at 100-150 basis points per year is demonstrating operating leverage. A company with declining EBITDA margin in a growing revenue environment may have a cost structure problem that will eventually surface in earnings.


When EBITDA Misleads Investors

This is the most important section of this guide. Understanding EBITDA's limitations protects you from the most common analytical error retail investors make: treating EBITDA as equivalent to free cash flow.

Capex-Heavy Businesses

The classic warning comes from Warren Buffett's critique: depreciation represents the wearing out of assets that will need to be replaced. A company that owns 500 aircraft, thousands of miles of pipeline, or a network of factories is not generating the cash EBITDA implies — because those physical assets need continuous investment just to keep operating.

Consider a simple example:

Company A (Software):
Revenue:           $100M
EBITDA:            $35M
Annual Capex:      $3M
Cash from Operations: ~$32M

Company B (Airline):
Revenue:           $100M
EBITDA:            $35M
Annual Capex:      $28M
Cash from Operations: ~$7M

Same EBITDA. Wildly different cash generation. The airline must replace aircraft, engines, and avionics continuously. If you valued both companies at 10x EBITDA and paid the same multiple, you overpaid dramatically for the airline.

Free cash flow — which subtracts capital expenditures — is the correct measure for capex-intensive businesses. EBITDA will consistently overstate the economics.

Debt-Heavy Companies

A company with $500 million in debt and $50 million of EBITDA might look profitable in EBITDA terms. But if that $500 million carries a 6% interest rate, the interest expense is $30 million per year — 60% of EBITDA. After taxes and any maintenance capex, almost nothing is left for equity holders. EBITDA-based valuation at a normal multiple would dramatically overvalue this business.

For highly leveraged companies, always look at:

A net debt to EBITDA ratio above 4x-5x is typically a warning sign that the company's equity has significant financial risk embedded in the capital structure.


Common Mistakes When Using EBITDA

Mistake 1: Treating EBITDA as equivalent to free cash flow. EBITDA is a pre-capex, pre-working-capital measure. Companies with high growth and heavy capital needs can show strong EBITDA while burning cash continuously.

Mistake 2: Accepting Adjusted EBITDA without reviewing the adjustments. Management determines what counts as "one-time." Stock-based compensation, product failures, and acquisition costs sometimes get added back year after year. Always cross-reference adjusted figures with the GAAP equivalent.

Mistake 3: Comparing EV/EBITDA multiples across sectors. A 10x multiple is expensive for a utility and cheap for a high-growth software business. Sector context is not optional — it is required.

Mistake 4: Using EBITDA for financial companies. Interest income and expense are core to bank and insurance economics. EBITDA literally strips out the most important line items. Use price-to-book or price-to-earnings for financial companies.

Mistake 5: Ignoring the trend. A single year of EBITDA tells you very little. What matters is whether the margin is expanding or contracting, whether EBITDA is growing faster or slower than revenue, and whether the trajectory is consistent over multiple periods.

Mistake 6: Forgetting working capital. Fast-growing businesses often consume cash through working capital expansion (more receivables, more inventory) even when EBITDA looks healthy. If a company is growing EBITDA rapidly but also growing working capital at the same pace, cash flow may be far weaker than EBITDA implies.

Putting It Together: A Practical EBITDA Checklist

When you encounter EBITDA in an earnings report or analyst note, run through this checklist:

  1. Is this GAAP or Adjusted EBITDA? If adjusted, what was added back?
  2. What is the EBITDA margin, and how does it compare to sector peers and prior years?
  3. What is annual capital expenditure as a percentage of EBITDA? If capex exceeds 30-40% of EBITDA, free cash flow is materially lower than EBITDA implies.
  4. What is net debt to EBITDA? Above 3x warrants careful attention to debt service math.
  5. What EV/EBITDA multiple is the market applying, and how does it compare to the sector median and the company's own historical range?
  6. Is EBITDA growing at a faster or slower rate than revenue? Faster growth indicates positive operating leverage; slower growth indicates cost structure pressure.

EBITDA is a useful tool when you know what it measures and what it does not. The investors who get in trouble with it are those who use it as a shortcut without asking those questions.


Summary

EBITDA measures operating earnings before financing decisions, taxes, and non-cash accounting charges. It is calculated either by adding interest, taxes, depreciation, and amortization back to net income (the add-back method) or by adding depreciation and amortization to operating income (the build-up method).

Its primary value is enabling cross-company and cross-border comparisons on a more level playing field. Its primary risk is the implicit assumption that depreciation does not represent a real cost — an assumption that falls apart for capital-intensive businesses.

Used correctly, in conjunction with free cash flow analysis and sector-appropriate multiples, EBITDA is a valuable part of the fundamental analysis toolkit. Used as a substitute for thinking about capital needs, debt service, and real cash generation, it obscures more than it reveals.

The best investors use EBITDA as a starting point, not a destination.
