Working Capital Formula
The formula is straightforward:
Working Capital = Current Assets - Current Liabilities
Example:
A mid-cap retailer reports the following on its balance sheet:
Current assets: $820 million
Current liabilities: $540 million
Working Capital = $820M - $540M = $280M
That $280 million represents the cushion available after all short-term obligations are met. The company has $280 million more in short-term assets than it owes short-term.
Net working capital (NWC) is sometimes used as a synonym for working capital, though some analysts define NWC more narrowly by excluding cash and short-term debt. Negative Working Capital

Grocery retail (example: Walmart, Costco): Customers pay cash immediately at checkout. Suppliers are paid 30 to 60 days later. The retailer collects revenue before it owes anything, creating a permanent float of negative working capital. More negative means the business is actually collecting more cash upfront relative to what it owes — a feature, not a flaw.
Subscription software (example: Adobe, Salesforce): Annual subscription revenue is collected upfront and recorded as deferred revenue — a current liability. But the actual cost to deliver the service is spread over the year. The company holds a lot of "owed" service and little in receivables, producing negative working capital that actually reflects strong cash collection.
Online retail platforms (example: Amazon's marketplace): Third-party sellers are paid on a 14-day cycle after customers have already paid. The float is enormous.
Where negative working capital is dangerous: Capital-intensive manufacturers, distributors, or construction companies that carry negative working capital are in a structurally different situation. They owe suppliers money, carry heavy inventory, and collect from customers slowly. Negative working capital in these businesses signals a potential liquidity crisis rather than operational efficiency.
The key interpretive question is always: why is working capital negative, and what does the business model predict?
Working Capital Ratio (Current Ratio) and Benchmarks
The current ratio converts the working capital dollar figure into a relative measure that allows comparison across companies of different sizes:
Current Ratio = Current Assets / Current Liabilities
Using the earlier example:
Current Ratio = $820M / $540M = 1.52
A current ratio above 1.0 means positive working capital. Below 1.0 means negative. At 1.0, current assets exactly equal current liabilities.
General benchmarks:
- Below 1.0: Negative working capital. Evaluate the business model to determine if this is structural efficiency or a liquidity warning.

These benchmarks are averages, not targets. A grocery chain operating at 0.85 may be perfectly healthy. A manufacturing company operating at the same ratio may be one bad quarter away from a credit facility breach.
Net Working Capital Components: DSO, DIO, and DPO
The aggregate working capital figure tells you the net position. To understand the mechanics driving that position, analysts break it into three components:
Days Sales Outstanding (DSO)
DSO measures how long a company takes, on average, to collect payment after a sale.
DSO = (Accounts Receivable / Revenue) x 365
A company with $200 million in accounts receivable and $1.2 billion in annual revenue:
DSO = ($200M / $1,200M) x 365 = 60.8 days
That means it takes about 61 days on average to collect payment. Lower DSO is better — it means cash comes in faster. A rising DSO can indicate collection problems, customers under financial stress, or loose credit standards.
Days Inventory Outstanding (DIO)
DIO measures how long inventory sits before being sold.
DIO = (Inventory / Cost of Goods Sold) x 365
A company with $180 million in inventory and $900 million in COGS:
DIO = ($180M / $900M) x 365 = 73 days
That means inventory turns over every 73 days. Lower DIO is generally better for most businesses — it means the company is not tying up capital in unsold goods. High DIO can signal slowing demand, overproduction, or obsolescence risk.
Days Payable Outstanding (DPO)
DPO measures how long the company takes to pay its own suppliers.
DPO = (Accounts Payable / Cost of Goods Sold) x 365
A company with $120 million in payables and $900 million in COGS:
DPO = ($120M / $900M) x 365 = 48.7 days
Higher DPO is generally better — it means the company is holding onto its cash longer before paying suppliers, extending its own float. However, DPO that is extremely high relative to industry norms may signal the company is struggling to pay bills on time rather than strategically managing its float.
Cash Conversion Cycle
The cash conversion cycle (CCC) combines DSO, DIO, and DPO into a single metric that shows how many days it takes for a company to convert its investments in inventory and other resources into actual cash from sales.
CCC = DSO + DIO - DPO
Using the figures above:
CCC = 60.8 + 73 - 48.7 = 85.1 days
That means the company is tying up cash for about 85 days on average between when it pays for inputs and when it collects from customers.
Lower CCC is better. A CCC approaching zero means the company is essentially self-financing its operations. A negative CCC — like many retailers and subscription businesses achieve — means the company collects cash before it has to pay for anything, giving it a permanent source of free float.
Tracking CCC over multiple quarters is one of the most useful ways to identify operational deterioration early. A rising CCC often appears before any impact shows up in earnings, because the company is compensating for the working capital drag by drawing down credit facilities or delaying supplier payments.
Working Capital Requirements by Industry
Working capital needs vary dramatically by business model. Comparing a company's working capital to its own historical range and to direct sector peers is far more meaningful than applying universal benchmarks.
Retail: High inventory, low receivables (cash or card transactions), high payables. Good retailers operate with lean or negative working capital. Excess inventory is the primary red flag.
Technology / SaaS: Low inventory, moderate-to-low receivables, significant deferred revenue. Working capital is often negative due to prepaid subscriptions. This is healthy and a sign of strong customer commitment.
Manufacturing: High inventory (raw materials, work-in-progress, finished goods), moderate receivables, moderate payables. Working capital needs are substantial. Cyclical demand creates pronounced swings.
Healthcare / Pharmaceuticals: High receivables (insurance reimbursement cycles are long), significant R&D-related prepaid assets. Working capital tends to be positive and relatively large.
Construction and engineering: Negative or thin working capital is common due to contract billing structures. Progress billing and retainage create complex working capital dynamics.
Financial services: Working capital analysis applies differently (assets and liabilities are core to the business model, not supporting operations). Traditional working capital ratios are less useful here.
How to Improve Working Capital
Companies actively manage working capital to free up cash and reduce financing needs. The levers are direct:
Reduce DSO: Tighten credit standards, offer early payment discounts, send invoices faster, pursue overdue receivables more aggressively, or shift to prepayment or deposit-based billing where market conditions allow.
Reduce DIO: Improve demand forecasting, reduce safety stock where possible, accelerate product development cycles to reduce obsolescence risk, negotiate just-in-time delivery with suppliers.
Increase DPO: Negotiate longer payment terms with suppliers, consolidate purchasing to leverage volume discounts with extended terms. (This must be managed carefully to preserve supplier relationships.)
Improve revenue mix: Products and services with upfront payment models — subscriptions, software licenses, maintenance contracts — structurally reduce working capital requirements versus net-30 or net-60 invoicing.
Management commentary in earnings calls frequently addresses working capital in the context of free cash flow guidance. When a CFO says "we expect working capital to be a use of cash this quarter," it means DSO is rising, DIO is expanding, or DPO is declining — all of which require the company to deploy more cash to fund operations.
Working Capital Red Flags
Certain working capital patterns warrant close attention:
Rapidly rising DSO over multiple quarters. If accounts receivable are growing faster than revenue, the company is either extending credit loosely or customers are paying late. Both scenarios eventually pressure cash flow and may require write-offs.
Inventory growing significantly faster than revenue. This pattern often precedes inventory write-downs, margin compression from markdowns, or obsolescence charges. It frequently appears in the quarters before a company misses earnings due to weak demand.
Sudden compression of DPO. If a company begins paying suppliers much faster than it historically has, it may be responding to supplier pressure — a sign the company's own creditworthiness is being questioned.
Persistent negative working capital in capital-intensive businesses. For manufacturers, distributors, or heavy-equipment operators, negative working capital often signals a reliance on short-term credit to fund ongoing operations — a fragile structure if credit conditions tighten.
Declining current ratio combined with rising debt. When working capital deteriorates at the same time a company is drawing on revolving credit facilities or issuing short-term commercial paper, the liquidity position is weakening from two directions simultaneously.
Working Capital vs Liquidity Ratios
Working capital in dollar terms and the current ratio are useful but limited. Analysts use additional liquidity ratios to refine the picture:
Quick Ratio (Acid-Test Ratio): Strips inventory out of current assets, since inventory is the least liquid of the major current asset categories.
Quick Ratio = (Cash + Short-Term Investments + Accounts Receivable) / Current Liabilities
A quick ratio above 1.0 suggests the company can cover short-term obligations even without liquidating inventory. A quick ratio significantly below the current ratio indicates heavy reliance on inventory to meet obligations — relevant for retailers and manufacturers.
Cash Ratio: The most conservative measure — only cash and cash equivalents divided by current liabilities. Rarely used in isolation but useful as a stress-test floor.

Operating Cash Flow Ratio: Divides operating cash flow by current liabilities. This is arguably the most realistic liquidity measure because it captures the actual cash being generated by the business rather than static balance sheet positions.
