He also identified what many consider the purest form of value investing: buying stocks at such a steep discount to their liquidation value that the underlying business -- profitable or not -- comes along almost for free. He called these stocks "net-nets," and the strategy he built around them remains one of the most studied, debated, and imitated approaches in the history of finance.

What Is a Net-Net Stock?

If the stock trades below that liquidation floor, you are paying less than nothing for the ongoing business.

The measure Graham used is called Net Current Asset Value, or NCAV.

NCAV = Current Assets -- Total Liabilities

Current assets are the items on a balance sheet expected to convert to cash within one year: cash and equivalents, marketable securities, accounts receivable, and inventory. Total liabilities include everything owed to creditors -- current liabilities like accounts payable and short-term debt, AND long-term liabilities like bonds, term loans, pension obligations, and any other long-dated claims.

Notice what gets subtracted: all liabilities, not just the current ones. Graham was deliberately conservative. He excluded the value of fixed assets (factories, equipment, real estate, intellectual property) entirely. His reasoning was that in a forced liquidation scenario, fixed assets routinely sell for pennies on the dollar. By ignoring them completely and still subtracting all debt, he built a margin of safety directly into the formula.


The Math: NCAV Per Share and the Two-Thirds Rule

Once you have a company's total NCAV, divide it by diluted shares outstanding to get NCAV per share. Graham's purchase threshold was stocks trading at no more than two-thirds of NCAV per share.

If this stock trades at 2.00 dollars, it qualifies as a net-net under Graham's criteria. You are paying 2.00 dollars for a claim on 3.40 dollars of net liquidation value -- a 41 percent discount to NCAV.

What are you getting "free"? The fixed assets (plant, equipment), any intangible value, and the going-concern value of the business itself. If the company is marginally profitable or even modestly unprofitable, those free assets still represent optionality. If the business stabilizes, the stock can re-rate significantly without any improvement in the balance sheet.


Why Graham Considered This a "Free" Asset Situation

Graham's logic rested on a straightforward observation: working capital is more reliable than any other measure of value because it is close to cash. Current assets, even with haircuts applied to receivables and inventory, represent near-term liquidity. When the total purchase price falls below even a conservative estimate of that liquidity -- after subtracting every dollar owed to every creditor -- the buyer has essentially received the fixed assets and the business at no cost.

He described it as buying a dollar for sixty-seven cents. The discount compensates for uncertainty in the liquidation process, the possibility that receivables go uncollected, that inventory is worth less than book value, and that the business continues to burn cash while you wait for value to surface.

The margin of safety concept, which Graham considered the cornerstone of investment analysis, is baked into the NCAV formula itself. Two-thirds of NCAV means you have 33 percent headroom before you are even at fair liquidation value, and full NCAV already excluded fixed assets entirely.

These are not misunderstood gems. They are often exactly what they look like: dying businesses.

Individual net-net investments can go to zero. The company liquidates at less than book value because the receivables were inflated, the inventory was obsolete, or management extracted value before creditors and shareholders got their share. Graham knew this. He never claimed net-nets were individually safe -- he claimed they were statistically cheap in aggregate.

The portfolio strategy exists precisely because of this reality. If you hold 25 net-nets and five go bankrupt, the fifteen that re-rate to full NCAV or higher more than offset the losses, assuming you paid adequate discounts across the portfolio. Remove the diversification and you remove the edge.


The Portfolio Approach: Why Graham Insisted on Diversification

Graham's writings are explicit on this point: net-net investing is a statistical strategy, not a stock-picking exercise. He recommended holding no fewer than 20 positions, and many practitioners using his method today hold 30 or more.

The reasoning follows from the base rates. Academic studies show that over holding periods of one to three years, roughly 20 to 30 percent of net-net positions result in significant losses, with some going to zero. Another large chunk break even or return modestly. The return distribution is right-skewed: a meaningful fraction of positions double, triple, or more, driven by buyouts, management changes, business recovery, or simple mean reversion to liquidation value.

The aggregate positive expectancy requires diversification to realize. Concentrated positions in the few names that happen to survive and re-rate will produce extraordinary returns, but there is no reliable way ex-ante to identify which specific positions those will be. The strategy demands you own the basket to capture the distribution.

This creates a practical constraint. A retail investor running a 50,000 dollar net-net portfolio spread across 25 names has 2,000 dollars per position. In thinly traded micro-caps, that is often workable. But transaction costs, bid-ask spreads, and the effort required to research and monitor 25 or more illiquid small-caps make this a demanding, full-attention strategy.


Why Net-Nets Are Rare in US Markets Today

Graham's era predates institutional screening technology, internet-era financial data aggregation, and algorithmic scanning. A research analyst in 1950 identified net-nets through manual balance sheet review. Most investors lacked both the data and the tools to find them systematically.

Today, every screener from Finviz to FactSet can flag NCAV discounts in seconds. Every quantitative fund, every value-focused hedge fund, every sophisticated retail investor with a spreadsheet can identify the same opportunities simultaneously. That collective attention has largely arbitraged away net-nets in the large-cap and mid-cap universe. The US micro-cap space, defined as companies below roughly 300 million dollars in market capitalization, still occasionally produces genuine net-nets. Where Net-Nets Still Appear Today

The most abundant net-net opportunities in modern markets are found in international markets, particularly in East Asia.

Japan has been a persistent source of net-net stocks for decades. The Japanese corporate governance tradition historically prioritized balance sheet conservatism and stakeholder relationships over shareholder returns, resulting in large numbers of companies holding substantial cash and investment portfolios relative to their market caps -- and doing nothing with them. Post-Abe governance reforms beginning in 2013, and subsequent Tokyo Stock Exchange pressure on companies trading below book value, have reduced the universe somewhat. Quality Filters Graham Applied

A bank's "current assets" are not remotely analogous to a manufacturer's inventory and receivables. Debt levels matter even within the NCAV formula. Two companies can both qualify as net-nets while having very different financial structures. A company with 10 million dollars in current assets, 2 million in total liabilities, and an NCAV of 8 million is categorically different from one with 10 million in current assets, 9.5 million in total liabilities, and an NCAV of 0.5 million. The second name is technically a net-net if the market cap is below 0.33 million, but the thin buffer provides far less protection than the first.


NCAV vs. Book Value vs. Tangible Book Value

These three measures are related but distinct, and conflating them is a common source of confusion.

Book value equals total shareholders' equity -- assets minus liabilities across the entire balance sheet. It includes fixed assets like property, plant, and equipment at historical cost less depreciation, and it includes intangibles like goodwill and patents. A company trading at a discount to book value is cheap by one measure but not necessarily in Graham's net-net category.

Tangible book value strips out intangible assets and goodwill from the book value calculation, recognizing that these items often carry inflated carrying values and would be worthless in a liquidation. A company trading below tangible book is cheaper than one at book, but tangible book still includes fixed assets.

NCAV goes further by excluding fixed assets entirely and subtracting all liabilities. It is the most conservative of the three measures. A stock trading below NCAV is almost always trading below tangible book value and book value as well -- the reverse is not true.

Investors sometimes describe stocks as "cheap" because they trade at 0.8 times book. That is different from trading at 0.6 times NCAV. The latter implies a far deeper discount to a more conservative liquidation measure.


Catalysts: What Causes Net-Nets to Converge to Value

Net-net investing requires patience. The strategy does not specify when value will be recognized, only that statistical edge exists across a diversified basket over a multi-year holding period. But understanding what actually causes net-nets to re-rate helps set realistic expectations and occasionally helps identify which names within a basket have nearer-term optionality.

The most powerful catalyst is acquisition. A company sitting on cash and assets worth more than its market cap is a natural acquisition target. Buyouts -- by strategic acquirers, private equity, or the company's own management -- typically occur at or above NCAV, which closes the discount rapidly and generates returns for shareholders. Activism has accelerated this dynamic in recent years.

Share buybacks are a slower but consistent catalyst. When management uses excess cash to retire shares at prices below NCAV, intrinsic value per remaining share increases. A disciplined buyback program can lift NCAV per share over time even without any change in the underlying business.

Management change, particularly the arrival of a shareholder-friendly CEO or activist board representation, can shift corporate strategy from cash accumulation or value destruction toward distribution and efficiency. Proxy contests, shareholder letters, and public pressure campaigns have become more common tools for accelerating this outcome.

Finally, business recovery matters. Many net-nets are cyclically depressed rather than structurally impaired. A manufacturer whose revenue has fallen 30 percent due to an industry downturn may qualify as a net-net at the trough. When demand recovers and earnings return, the stock typically re-rates well above NCAV to reflect going-concern value, generating returns substantially above the initial discount.


Research Tools for Net-Net Analysis

Identifying net-net candidates requires reliable balance sheet data and the ability to filter by NCAV discount across large stock universes. For US micro-caps, SEC EDGAR filings are the primary source for verifying balance sheet figures, particularly for companies too small for data providers to cover accurately.

Limitations and Honest Caveats

Net-net investing is not a passive, low-effort strategy dressed up in academic credibility. The historical outperformance is real but came with real costs: significant individual position losses, multi-year stretches of underperformance versus the market, and the psychological difficulty of holding distressed businesses that look terrible in the press and in earnings calls.

The strategy demands genuine diversification, willingness to hold 20-plus positions including obvious turkeys, and the discipline not to abandon the portfolio during periods when individual names are collapsing. Investors who run concentrated net-net portfolios, cherry-pick from the universe based on qualitative conviction in specific names, or panic-sell during drawdowns systematically underperform the theoretical basket returns.

Additionally, the universe has contracted. Practitioners who ran net-net strategies in the 1970s and 1980s worked with a larger opportunity set, lower transaction costs relative to position sizes, and less competition from algorithmic screening. The same approach deployed today in US markets produces a smaller, lower-quality universe. International exposure is increasingly necessary to find a meaningful basket of qualifying names.

None of this invalidates Graham's framework. The logic of buying assets below liquidation value remains sound. The margin of safety principle is as valid today as it was in 1934. But investors should approach net-net investing with clear eyes: it is a demanding, specialized strategy that requires broad diversification, patient multi-year time horizons, comfort with individual position losses, and increasingly, comfort with international market complexity.
