Funds from Operations Explained: FFO Formula, AFFO, and REIT Valuation
Real estate investment trusts are one of the most widely held asset classes for income-focused investors, yet the standard earnings metric that works for most businesses breaks down completely when applied to REITs. To understand why a REIT trades at the multiple it does, or whether its dividend is sustainable, you need to understand funds from operations, the adjusted version of that figure, and how analysts use both numbers to value real estate companies.
This guide walks through the FFO definition endorsed by the National Association of Real Estate Investment Trusts (NAREIT), the FFO formula with a worked example, adjusted FFO (AFFO) and why it matters more for dividend analysis, P/FFO and P/AFFO valuation multiples, and how FFO applicability differs across REIT subtypes.
Why Net Income Fails for REITs
For most businesses, net income is a reasonable proxy for the cash the company generates. Depreciation is real: a piece of equipment wears out, loses productive capacity, and eventually needs replacement. The depreciation charge on the income statement reflects genuine economic value consumption.
Real estate is different. Buildings do depreciate on paper because accounting rules require it. Under GAAP, a commercial building is depreciated over 39 years, and a residential property over 27.5 years. But unlike a machine that becomes obsolete, well-maintained real property in a strong market tends to hold or increase in value over time. The depreciation charge required by accounting rules does not reflect what is actually happening to the underlying asset.
The result is that a REIT's net income is systematically understated. A company that owns a large portfolio of properties records enormous annual depreciation charges, which drag reported earnings well below the actual cash the business generates and distributes.
There is a second problem: gains and losses on property sales. When a REIT sells a building at a profit, that gain flows through net income and makes earnings look elevated. The gain is real, but it is a one-time event and does not reflect recurring operating performance. Equally, a loss on sale would depress earnings without reflecting anything about the core business.
FFO strips out both distortions to give a cleaner view of recurring operating cash generation.
What Is FFO? The NAREIT Definition
NAREIT, the trade association representing the REIT industry, established a standard definition for FFO in 1991 and has updated it periodically. The purpose was to create a consistent, industry-wide metric that would allow investors to compare REIT performance across companies without the distortions described above.
The NAREIT definition: FFO is net income calculated in accordance with GAAP, excluding gains or losses from sales of depreciable real property, plus real estate depreciation and amortization, and after adjustments for unconsolidated partnerships and joint ventures.
That definition in plain terms:
- Start with GAAP net income
- Add back depreciation and amortization on real property
- Remove gains on property sales (or add back losses)
- Make the same adjustments for any entities the REIT does not fully consolidate
The logic is straightforward. Depreciation and amortization on buildings distort earnings downward for the reasons described above. Gains on sales create earnings spikes that are not repeatable. Removing both gives a measure that better reflects the REIT's recurring ability to generate cash from its portfolio.
FFO is not a GAAP metric. REITs calculate it themselves and disclose it in their earnings releases, typically alongside the GAAP income statement. The NAREIT standard has reduced the variation in how companies calculate it, but some differences still exist across companies, particularly in how they handle certain non-cash items or one-time charges.
The FFO Formula
The FFO formula written out:
FFO = Net Income + Real Estate Depreciation and Amortization - Gains on Property Sales + Losses on Property Sales
Or equivalently:
FFO = Net Income + Real Estate D&A - Net Gains on Property Dispositions
Some analysts also add back impairment charges on depreciable real estate, since those function similarly to depreciation in distorting recurring earnings.
Worked Example
Suppose a REIT reports the following for the fiscal year:
- Net income: 120 million dollars
- Depreciation on real property: 200 million dollars
- Amortization of in-place lease intangibles: 30 million dollars
- Gain on sale of properties: 40 million dollars
- Impairment charge on real estate: 10 million dollars
FFO calculation:
Start with net income: 120 million Add depreciation: plus 200 million Add amortization of lease intangibles: plus 30 million Subtract gain on sales: minus 40 million Add impairment (optional, per NAREIT): plus 10 million FFO: 320 million dollars
If this REIT has 100 million shares outstanding, FFO per share is 3.20 dollars.
Compare this to earnings per share of 1.20 dollars. The difference is large enough to change every valuation conclusion an investor might draw from the income statement alone.
Adjusted FFO (AFFO)
FFO is useful, but it still has limitations for assessing a REIT's true distributable cash flow. AFFO was developed to go further, adjusting for items that FFO leaves in place.
There is no single NAREIT standard for AFFO. Each REIT defines it somewhat differently, which makes cross-company comparison harder than with FFO. Despite this, AFFO is generally considered the better measure for evaluating dividend sustainability, because it attempts to capture what the business can actually pay out after maintaining the portfolio.
The common adjustments made to FFO to arrive at AFFO:
Recurring Capital Expenditures
Properties require ongoing maintenance capital to remain competitive and retain tenants. Roof replacements, HVAC upgrades, parking lot resurfacing, and tenant improvement allowances are all real cash costs that FFO does not deduct. These are not growth investments; they are the cost of keeping existing assets productive.
AFFO subtracts recurring or maintenance capex from FFO to reflect this.
The line to watch is labeled differently across companies: sometimes called recurring capex, maintenance capex, or non-revenue-generating capex. The distinction matters because growth capex (building a new property or acquiring one) should not be subtracted since it is discretionary and funded separately.
Straight-Line Rent Adjustments
Under GAAP, when a lease has scheduled rent increases over its term, the landlord must recognize rent revenue on a straight-line basis across the entire lease period rather than as cash is received. This means that in the early years of a lease, reported revenue is higher than actual cash rent collected.
FFO includes this straight-line revenue adjustment because it flows through net income. AFFO removes it, replacing GAAP rent revenue with actual cash rent received.
This matters most for net lease REITs and office REITs with long-term leases that have fixed annual escalators built in.
Amortization of Lease Incentives
When a REIT signs a tenant, it often provides free rent periods or tenant improvement allowances to attract and retain that tenant. Under GAAP, these costs are amortized over the lease term. The amortization flows through net income and reduces reported earnings, but the cash was already spent at the start of the lease.
AFFO typically adds back the amortization of these deferred lease costs since the actual cash outflow already occurred.
Worked AFFO Example
Continuing the example above, the REIT has FFO of 320 million dollars. Additional items:
- Straight-line rent adjustment embedded in revenue: 15 million dollars (cash rent was lower than reported)
- Recurring maintenance capex: 25 million dollars
- Amortization of lease incentives: 8 million dollars
AFFO calculation:
Start with FFO: 320 million Subtract straight-line rent (non-cash revenue): minus 15 million Subtract recurring capex (real cash cost): minus 25 million Add back amortization of lease incentives (non-cash, cash already spent): plus 8 million AFFO: 288 million dollars
AFFO per share: 2.88 dollars
This is what the REIT has available to pay its dividend from recurring operations, before discretionary growth spending.
P/FFO and P/AFFO: REIT Valuation Multiples
Because net income is not meaningful for REITs, investors use price-to-FFO and price-to-AFFO multiples rather than the standard price-to-earnings ratio.
P/FFO = Share Price divided by FFO per Share
P/AFFO = Share Price divided by AFFO per Share
These multiples function similarly to P/E ratios in other sectors: lower multiples suggest cheaper valuation relative to cash generation, higher multiples reflect higher growth expectations or quality premiums.
Historical P/FFO Ranges
Across the REIT sector, historical P/FFO multiples have generally ranged from around 10x to 25x, with significant variation by REIT type, interest rate environment, and overall market conditions.
During periods of low interest rates and strong property fundamentals, such as 2019 to early 2022, high-quality net lease and industrial REITs traded at P/FFO multiples of 20x to 30x. As interest rates rose sharply in 2022 and 2023, REIT multiples compressed significantly, with many large-cap REITs trading at 12x to 16x FFO.
Typical ranges by REIT type in a moderate rate environment:
- Net lease REITs: 14x to 18x FFO
- Industrial REITs: 18x to 28x FFO
- Residential apartment REITs: 16x to 22x FFO
- Office REITs: 6x to 12x FFO (reflecting structural uncertainty post-pandemic)
- Healthcare REITs: 12x to 18x FFO
- Retail mall REITs: 5x to 10x FFO
These ranges shift with interest rates because REITs are often compared to bonds. When the 10-year Treasury yield rises, the required yield on REIT dividends rises with it, compressing multiples. When rates fall, multiples expand.
P/AFFO tends to be slightly higher than P/FFO for the same company, because AFFO is typically a lower number than FFO (due to the capex and straight-line rent adjustments). Both multiples are useful; P/AFFO is more conservative and more closely tied to actual distributable cash.
AFFO Payout Ratio and Dividend Sustainability
One of the most practical uses of AFFO is assessing whether a REIT's dividend is sustainable.
AFFO payout ratio = Dividends per Share divided by AFFO per Share
A payout ratio below 80 to 85 percent is generally considered healthy for most REIT types, meaning the company retains some AFFO after paying the dividend to fund property improvements, debt reduction, or modest growth without issuing new equity.
A payout ratio above 100 percent means the REIT is paying more in dividends than it generates in AFFO, which is typically not sustainable without cutting the dividend, issuing equity, or selling assets.
Using the worked example: AFFO per share of 2.88 dollars. If the REIT pays an annual dividend of 2.16 dollars per share, the AFFO payout ratio is 75 percent. That signals reasonable coverage with room to maintain or grow the dividend without financial stress.
If the same REIT paid 3.00 dollars per share in dividends, the payout ratio would be 104 percent. That would raise questions about where the shortfall is being funded.
FFO payout ratios are also quoted. Since FFO is higher than AFFO, the FFO payout ratio for the same dividend will be lower, making the coverage look better. Using the AFFO-based ratio is more conservative and more useful for stress-testing dividend safety.
FFO Across REIT Subtypes
FFO is relevant for all equity REITs, but how meaningful it is and what adjustments matter most varies by property type.
Industrial and Logistics REITs
Industrial REITs own warehouses, distribution centers, and logistics facilities. These properties require relatively low maintenance capex, so the gap between FFO and AFFO is smaller than for other sectors. Tenant improvement allowances are minimal compared to office or retail. FFO and AFFO track each other more closely here than in most sectors. Industrial REITs have traded at premium multiples in recent years due to e-commerce demand driving rental growth.
Residential REITs (Apartments and Single-Family)
Apartment REITs own multifamily buildings; single-family rental REITs own large portfolios of houses. Maintenance capex can be meaningful here, particularly for older apartment buildings that require recurring unit renovation. Straight-line rent adjustments are smaller because residential leases are typically one year, so the GAAP straight-line issue is less severe than for long commercial leases.
Net Lease REITs
Net lease REITs (such as those owning standalone retail or service properties with long-term triple-net leases) often have large straight-line rent adjustments because their leases run 10 to 25 years with fixed annual rent escalators. The straight-line adjustment can inflate reported FFO by a meaningful amount for companies with large portfolios of new leases. AFFO, which strips this out, is the more relevant metric for net lease REIT analysis.
Office REITs
Office REITs face elevated maintenance capex and tenant improvement costs because retaining and attracting tenants in competitive markets requires significant landlord investment. The gap between FFO and AFFO is wider here than in most other REIT sectors. Office REITs also carry structural headwinds from hybrid and remote work, which has depressed occupancy in many markets and pushed their valuation multiples to low single-digit or low-double-digit P/FFO levels.
Healthcare REITs
Healthcare REITs own medical office buildings, senior housing facilities, skilled nursing properties, and life science campuses. Capex requirements vary significantly by property type: medical office is relatively low-capex, senior housing can require meaningful ongoing investment. Operators of senior housing may be consolidated or unconsolidated, so the NAREIT adjustment for joint ventures matters more here than in other sectors.
Retail REITs (Malls and Strip Centers)
Mall REITs have faced sustained pressure from e-commerce and shifting consumer behavior. They also carry high tenant improvement and maintenance capex burdens. AFFO payout ratios and AFFO multiples are especially important here to understand the real cash available after maintaining aging properties. Strip center or open-air retail REITs have generally fared better than enclosed malls, with tighter cap rate spreads and healthier AFFO coverage ratios.
Other REIT Financial Metrics
FFO and AFFO do not exist in isolation. Analysts evaluate REITs alongside several other sector-specific metrics.
Net Asset Value (NAV): Estimated market value of all real estate assets minus total liabilities, divided by shares outstanding. REITs often trade at premiums or discounts to NAV. NAV is calculated using capitalization rates applied to net operating income rather than accounting book values.
Debt to EBITDA (or Debt to Adjusted EBITDA): Measures leverage. Most investment-grade REITs target debt-to-EBITDA of 5x to 7x. REITs with higher leverage carry more refinancing risk and more interest rate sensitivity.
Net Operating Income (NOI): Revenue from properties minus direct operating expenses, before depreciation, interest, and corporate overhead. NOI growth is the core driver of FFO growth over time. Same-store NOI growth (also called same-store sales in retail-speak) measures growth from the existing portfolio, excluding acquisitions.
Capitalization Rate (Cap Rate): NOI divided by property value. Used to value individual properties and portfolios. The cap rate spread over the 10-year Treasury yield is a key input to understanding whether REITs are priced attractively relative to bonds.
Occupancy Rate: Percentage of rentable space that is leased. Occupancy drives NOI and therefore FFO. High occupancy with below-market rents that are rolling to higher renewals is a positive leading indicator for NOI growth.
Interest Coverage Ratio: EBITDA or adjusted EBITDA divided by interest expense. Measures the company's ability to service its debt. Declining interest coverage is an early warning sign for REITs with floating-rate debt or upcoming maturities in a higher-rate environment.
Weighted Average Lease Term (WALT): The average remaining lease duration across the portfolio, weighted by square footage or base rent. Longer WALT provides more near-term revenue visibility but may mean rents are locked in below market rates if the market has moved up.
Putting It Together
FFO is the starting point for REIT analysis. It corrects the largest distortion in GAAP net income by adding back building depreciation and removing one-time gains on property sales. The result is a measure of recurring cash generation that allows meaningful comparison between REITs and across time.
AFFO takes the analysis further by stripping out additional non-cash items and subtracting recurring maintenance capital. It is less standardized than FFO, which means investors need to read the reconciliation tables in each company's earnings release carefully to understand exactly what is and is not included. Despite that inconsistency, AFFO is the more useful number for dividend sustainability analysis.
P/FFO and P/AFFO multiples replace the P/E ratio for REIT valuation. They compress and expand with interest rates, reflect the quality and growth profile of the underlying portfolio, and vary widely by property type. Understanding where a specific REIT's multiple sits relative to its own history and to sector peers gives context that the raw FFO number alone does not provide.
