The balance sheet answers: Is this business financially sound right now?

It shows what the company owns (assets), what it owes (liabilities), and what remains for shareholders (equity) at a single point in time. It tells you whether the business has the resources and the financial structure to keep operating.

The cash flow statement answers: Is this business generating real cash?

It shows every dollar that actually flowed into or out of the company's bank account during a period. It is the hardest of the three to manipulate and often reveals the truth that the other two obscure.

A company can report growing profits while its cash balance shrinks. It can show strong margins while carrying debt that will come due in twelve months. It can generate positive cash flow while posting a net loss. The three statements catch all of these scenarios precisely because they measure different things.


The Income Statement: The Waterfall Structure

The income statement is built as a waterfall. You start with the full amount billed to customers at the top and subtract categories of costs on the way down to the final profit figure at the bottom. Each step down tells you something different about the business.

Revenue

Revenue -- also called net sales or the top line -- is the total amount the company earned from selling its products or services during the period. Growth rate matters as much as the level. A company growing revenue at 15% annually is fundamentally different from one growing at 2%, even if today's revenue figures look similar.

Watch for how revenue is classified. Product revenue and service revenue carry very different cost structures and margin profiles. Organic growth from existing customers and inorganic growth from acquisitions are not equivalent.

Gross Profit and Gross Margin

Gross Profit = Revenue - Cost of Goods Sold (COGS)
Gross Margin = Gross Profit / Revenue

Cost of goods sold includes the direct costs of producing what the company sells: raw materials, manufacturing labor, packaging, and similar items. Gross profit is what remains after paying those direct costs.

Gross margin is one of the most telling indicators of competitive position. A software company earning 75% gross margins can pour resources into sales and R&D and still generate substantial profit. A commodity manufacturer at 18% gross margin has very little cushion for anything else. Gross margins that are compressing over time often signal pricing pressure from competitors or rising input costs -- either is worth understanding.

Operating Income and Operating Margin

Operating Income (EBIT) = Gross Profit - Operating Expenses
Operating Margin = Operating Income / Revenue

Operating expenses sit below gross profit and capture the costs of running the business that are not directly tied to production: research and development, sales and marketing, and general and administrative costs. Subtract these from gross profit and you get operating income -- also called EBIT (earnings before interest and taxes).

Operating income measures the profitability of the core business before accounting for how it is financed or taxed. A business with stable or expanding operating margins is demonstrating that revenue is growing faster than overhead -- that is called operating leverage, and it is one of the most powerful drivers of long-term value creation.

Net Income and Net Margin

Net Margin = Net Income / Revenue

After operating income, the waterfall subtracts interest expense (the cost of carrying debt) and income tax expense to arrive at net income -- the accounting "bottom line." This is the figure that gets reported in headlines and that feeds into earnings per share calculations.

Net income is the most widely cited profit number and also the most susceptible to manipulation through accounting choices. Non-cash charges, timing of expense recognition, and one-time items can all cause net income to diverge significantly from the cash the business actually generated. The Balance Sheet: What the Business Owns and Owes

The balance sheet captures a company's financial position at a single moment in time. It is organized around one foundational equation:

Every financial transaction touches at least two items in this equation and keeps it in balance. The equation is not a coincidence -- it reflects the fact that every asset the company owns was funded either by borrowing (liabilities) or by equity (money invested by owners plus retained profits).

Key components include common stock, additional paid-in capital (money invested by shareholders above par value), retained earnings (cumulative profits not paid out as dividends), and treasury stock (the cost of shares repurchased, shown as a reduction).

Retained earnings growing over time is a healthy sign -- the business is generating profits and reinvesting them or holding them. Retained earnings declining while the company reports positive net income suggests dividends or buybacks are consuming more than is being earned. Retained earnings deeply negative (a deficit) signals years of accumulated losses.

Working Capital

Working capital is one of the most practical measures you can extract from a balance sheet:

Working capital measures a company's ability to meet its near-term obligations using its near-term resources. A positive working capital figure means current assets exceed current liabilities -- the company can cover its short-term bills. A negative figure means short-term obligations exceed short-term assets, which can signal liquidity strain.

Analysts also track changes in working capital over time. Rising accounts receivable relative to revenue means revenue is being recognized before cash is collected -- customers are paying slowly or not at all. Rising inventory relative to revenue may indicate slowing demand. Falling accounts payable relative to costs may mean the company has lost negotiating leverage with its suppliers.


The Cash Flow Statement: Where the Cash Actually Goes

The cash flow statement divides all cash flows into three buckets: operating, investing, and financing. Add all three together and you get the net change in cash for the period, which reconciles to the change in the cash balance on the balance sheet.

Operating Activities

Cash from operations starts with net income and adjusts for two categories of items:

Non-cash charges: Depreciation and amortization reduce net income but no cash leaves the building. Stock-based compensation, asset write-downs, and deferred tax charges are similar -- they affect accounting income but not cash. All of these get added back.

Working capital changes: If accounts receivable increases, that means more revenue was recognized than cash was collected -- so operating cash flow is reduced. If accounts payable increases, that means more expenses were recognized than bills were paid -- so operating cash flow is increased. These adjustments reconcile the gap between accrual-based income and actual cash movement.

Operating Cash Flow = Net Income + Non-Cash Charges +/- Working Capital Changes

A business consistently generating operating cash flow above net income is earning "high-quality" income -- cash is arriving faster than accounting profit is recognized. The reverse -- operating cash flow persistently below net income -- is a meaningful warning sign.

Why Operating Cash Flow Differs From Net Income

The divergence between net income and operating cash flow is one of the most important analytical observations you can make. Here are the most common causes:

Large non-cash depreciation charges: A capital-intensive manufacturer with aging equipment carries heavy depreciation, which depresses net income but does not drain cash. Operating cash flow will consistently exceed net income here.

Revenue recognized before cash is collected: If a company ships products and immediately books revenue but does not collect payment for 90 days, net income looks strong but cash has not arrived. Operating cash flow will trail net income by the size of the receivables buildup.

Inventory buildup: If a company produces more than it sells, inventory on the balance sheet rises. That production required cash spending. Operating cash flow will reflect that cash outflow even though the income statement has not yet recognized the cost.

Working capital efficiency: A subscription business that collects annual fees upfront generates cash before recognizing revenue -- deferred revenue rises, and operating cash flow exceeds net income.

Understanding which combination of factors is driving the gap tells you whether the divergence is structural (a permanent feature of the business model) or transitory (a temporary timing issue that will reverse).

Investing Activities

Investing activities shows the cash deployed for long-term asset transactions. The most important line item is capital expenditures -- cash spent on property, plant, and equipment. Capex shows up in the investing section as a cash outflow even though the income statement only reflects the depreciation charge that is spread over the asset's useful life.

This is one of the explicit links between the statements. The income statement shows depreciation; the cash flow statement shows the actual spending. A business that capitalizes a major purchase looks more profitable on the income statement than one that expenses the same amount immediately -- but the cash flow statement corrects for that, showing the real cash cost at the time it was paid.

Other common investing items include acquisitions of other companies, proceeds from asset sales, and purchases or maturities of investment securities.

Financing Activities

Financing activities covers the cash flows between the company and its capital providers. Borrowing money is a cash inflow; repaying principal is a cash outflow. Issuing stock raises cash; buying back shares consumes it. Paying dividends is a cash outflow here -- note that dividends never appear on the income statement, only in the financing section of the cash flow statement and in the equity section of the balance sheet.

A company that generates strong operating cash flow and consistently uses it to repay debt, buy back shares, and pay dividends is demonstrating capital allocation discipline. A company that funds operations primarily by issuing new debt or new equity is not self-sustaining.


How the Three Statements Connect

The three statements are not independent documents. They are a single integrated accounting system, and understanding the connections is what allows you to spot inconsistencies.

Net income flows into retained earnings. The net income figure at the bottom of the income statement increases retained earnings on the balance sheet. Dividends declared reduce retained earnings. This is why the balance sheet "retains" the cumulative earnings of the business over its entire history.

Capital expenditures connect the income statement and investing activities. When a company spends $50 million on a new facility, the cash flow statement shows a $50 million outflow in investing activities. The balance sheet shows a $50 million increase in PP&E. Over the following years, the income statement shows annual depreciation charges -- say, $5 million per year for ten years -- reducing both net income and the PP&E balance.

Working capital changes connect the balance sheet and operating cash flow. Every change in accounts receivable, inventory, accounts payable, and deferred revenue on the balance sheet has a corresponding adjustment in the operating section of the cash flow statement. The two documents are locked together.

Ending cash ties to the balance sheet. The beginning cash balance, plus net operating cash flows, plus net investing cash flows, plus net financing cash flows must equal the ending cash balance on the balance sheet. This reconciliation is built into the accounting structure -- if it does not foot, there is an error.

One practical check: if a company reports strong earnings and growing retained earnings but the cash balance is declining, something is consuming cash that is not apparent from the income statement alone. The cash flow statement will tell you where the money is going.


Common Size Analysis

Common size analysis is a technique for normalizing financial statements so you can compare across periods or across companies of different sizes. Every line item is expressed as a percentage of revenue.

On a common size income statement:

This immediately reveals structural changes that raw dollar figures obscure. A company growing revenue at 20% might look healthy -- but if COGS is growing at 25%, gross margin is compressing, and common size analysis makes that visible at a glance. Similarly, comparing two companies by their raw revenue and profit figures is less useful than comparing their gross margin and operating margin percentages.

The same technique applies to the balance sheet, where items are expressed as a percentage of total assets. A company whose goodwill represents 50% of total assets carries significantly more acquisition-related risk than one where goodwill is 5%.


Reading Trends: Why One Year Means Little

A single period of financial data is a data point. Three to five years of data is a trend. The trend is what matters.

Consider a company that reports strong earnings in a given year. Without context, you cannot know whether this represents acceleration from a difficult prior period, a continuation of a multi-year improvement, or a one-time benefit that will reverse. Looking at five years of gross margin, operating margin, and free cash flow tells an entirely different story from any single quarter.

What five-year trends reveal:

Margin trajectory: Is the business becoming more or less efficient? Expanding operating margins over five years indicate the business is scaling well and gaining competitive leverage. Compressing margins -- even against growing revenue -- can indicate rising competition, pricing erosion, or a cost structure that does not scale.

Working capital discipline: Are days sales outstanding (receivables / revenue x 365) stable or rising? Rising DSO over multiple years means customers are taking longer to pay, which ties up cash and may indicate credit quality issues.

Capital efficiency: Is ROIC above the cost of capital? Is it improving or deteriorating? A business with sustained high ROIC has durable competitive advantages. One with declining ROIC is facing increasing pressure.

Cash conversion quality: Is the ratio of operating cash flow to net income stable? Sudden deterioration -- operating cash flow dropping while net income holds firm -- is one of the clearest warning signs of earnings quality issues.


Red Flags in Financial Statements

Experienced analysts have a standard checklist of warning signs they scan for when reviewing financial statements. Here are the most important:

Receivables growing faster than revenue. If accounts receivable is rising as a percentage of revenue over multiple quarters, the company may be booking revenue before cash is collected, extending overly aggressive credit to customers, or, in the worst case, recognizing revenue prematurely. This pattern has appeared in several prominent accounting scandals.

Cash balance shrinking despite reported profits. If a company reports positive net income every quarter but the cash balance is consistently declining, that cash is going somewhere. Investigate capital expenditures, working capital builds, and financing activities to find the source.

Goodwill impairments. A goodwill impairment is a non-cash charge that signals a past acquisition did not deliver the expected returns. One impairment might be a minor issue; repeated impairments suggest an acquisition strategy that consistently overpays.

Frequent non-recurring charges that recur. When "one-time" restructuring charges, write-downs, or special items appear in every annual filing, they are no longer one-time. They are a feature of the cost structure that management is disguising as exceptional.

High off-balance-sheet commitments. Operating lease obligations, purchase commitments, and variable interest entities can represent substantial financial obligations that do not appear in the main balance sheet figures. These are disclosed in the footnotes to the financial statements. Large off-balance-sheet commitments relative to reported assets and equity can significantly change the picture of financial health.

Debt maturities concentrated in the near term. Even if total debt is manageable, a large portion maturing within one to two years creates refinancing risk. The maturity schedule is disclosed in the debt footnotes and worth checking in any highly leveraged business.

Operating cash flow persistently below net income. As discussed, this is one of the clearest signals of earnings quality issues -- the business is recognizing income that has not yet materialized as cash.


Where to Find Financial Statements

Every public company based in the United States is required to file financial statements with the Securities and Exchange Commission (SEC).

Annual report (10-K): Filed once per year, typically 60 to 90 days after the company's fiscal year ends. Contains audited financial statements for the full year, a detailed management discussion and analysis (MD&A) section, and extensive footnotes.

Quarterly report (10-Q): Filed three times per year (the fourth quarter is covered in the 10-K). Contains unaudited financial statements for the quarter and year-to-date.

SEC EDGAR: All filings are available free at edgar.sec.gov. Search by company name or ticker. The EDGAR full-text search tool allows you to search for specific disclosures -- useful for finding details on off-balance-sheet arrangements or related-party transactions.

Putting It Together

Reading financial statements is a skill that compounds. The first time you analyze a company's 10-K, the connections between the three statements may feel abstract. After you have done it a dozen times, inconsistencies between the income statement and the cash flow statement jump out immediately. Working capital trends become obvious. Balance sheet deterioration is visible before it reaches the headline numbers.

The process is straightforward:

  1. Start with the income statement. Understand the revenue trajectory, margin structure, and whether earnings quality is high.
  2. Move to the cash flow statement. Check whether operating cash flow is confirming the earnings story. Calculate free cash flow. Look at whether operating cash flow is above or below net income, and why.
  3. Review the balance sheet. Assess liquidity (working capital, current ratio), leverage (debt-to-equity, net debt), and asset quality (goodwill as a proportion of total assets, receivables growth rate).
  4. Build a common size view of each statement for the past three to five years. Look for margin trends, working capital trends, and capital efficiency trends.
  5. Read the footnotes. The MD&A section explains what management believes drove the results. The accounting policy footnotes explain how the company recognizes revenue and depreciates assets. The debt footnotes show maturity schedules. The risk factors section highlights what management considers the key threats.
