Two ETFs can track the same benchmark and still produce materially different long-term outcomes. The differences compound across expense ratios, bid-ask spreads, tax drag, tracking methodology, and index construction. A 1% annual cost difference on a 30-year, $100,000 investment does not produce a 30% gap -- it produces a roughly 75% gap in terminal wealth, because costs suppress every year of compounding. ETF selection is not a detail. It is a first-order portfolio decision.
Expense Ratio: The Primary Cost
The expense ratio is the annual fee charged by the fund, expressed as a percentage of assets. It is deducted from the fund's net asset value daily, so investors never see it as an explicit charge -- they simply see slightly lower returns than the benchmark each year.
The Compounding Effect of Fees
Consider two funds both starting with $100,000, earning a 7% gross annual return, over 30 years:
- A fund at 0.03% expense ratio grows to approximately $757,000
- A fund at 1.00% expense ratio grows to approximately $574,000
The 0.97% difference in annual fees erases roughly $183,000 -- nearly double the original investment -- in terminal wealth. This is not an edge case. The Race to Zero
Vanguard pioneered cost competition through its mutual ownership structure (fund investors own Vanguard itself, so there are no external shareholders demanding profit). iShares, SPDR, and Invesco responded by cutting fees on core equity and bond products to match or beat Vanguard. Today:

Average daily volume: Volume indicates real secondary-market trading activity. High-volume ETFs trade closer to their net asset value throughout the day.
For comparison, SPY -- the oldest and largest S&P 500 ETF with over $500 billion in AUM -- trades with a spread of a single penny or less. A small thematic ETF with $50 million in AUM might trade with spreads of $0.05 to $0.20, adding 0.1% or more to each round-trip transaction.
The practical rule: for core, long-term positions, any ETF with over $1 billion in AUM and average daily volume above $10 million is liquid enough. Below that threshold, evaluate the spread directly before placing an order.
Index Construction Methodology
Not all indexes are built the same way, and the construction methodology has a significant impact on what risk and return characteristics an ETF actually delivers.
Market-Capitalization Weighting
This is the most common approach. Each security's weight in the index is proportional to its total market value. The S&P 500, the total U.S. stock market index, and most international equity benchmarks use this method.
Pros: low turnover, reflects market consensus on value, self-correcting as prices change, tax-efficient.
Cons: concentrates exposure in the largest companies. As of 2024, the top 10 positions in a cap-weighted S&P 500 fund represent roughly 35% of the total index. A "diversified" S&P 500 fund is actually a fairly concentrated bet on a handful of mega-cap technology companies.
Equal Weighting
An equal-weighted index assigns the same weight to every constituent regardless of market cap. The S&P 500 Equal Weight Index (tracked by RSP from Invesco) gives 0.2% to each of the 500 stocks.
Pros: less concentration at the top, tilts toward smaller-cap companies within the index, historically produced a small-cap premium over time in academic studies.
Cons: higher turnover (rebalancing is required to restore equal weights as prices drift), higher expense ratios (RSP charges 0.20% vs. 0.03% for IVV), and longer periods of underperformance when large caps dominate.
Fundamentally Weighted Indexes

Full Replication
The fund holds every security in the index in its exact weight. This maximizes tracking accuracy but becomes impractical for large, illiquid, or international indexes where some constituents trade infrequently or in small size.
Most large-cap domestic equity ETFs use full replication. IVV, VOO, and SPY each hold all 500 S&P 500 constituents.
Sampling (Optimized Replication)
The fund holds a representative subset of securities chosen to match the statistical characteristics of the full index -- duration, credit quality, sector, factor exposures -- without holding every name. This reduces transaction costs and simplifies operations for indexes with thousands of illiquid constituents.
Bond ETFs, international ETFs, and small-cap ETFs frequently use sampling. AGG (iShares Core U.S. Aggregate Bond ETF) holds several thousand of the most liquid bonds from the 12,000+ security index.
The tradeoff: sampling introduces modest tracking error relative to the benchmark. A fund using sampling may track its index to within 0.10% to 0.30% annually, which is acceptable for most purposes.
Tracking Error vs. Tracking Difference
These two terms are frequently confused, and the distinction matters.
Tracking Error
Tracking error measures the volatility of the return difference between the ETF and its benchmark. It is a standard deviation of daily or monthly return gaps. A high tracking error means the fund's performance diverges unpredictably from the index, which is problematic for investors trying to gain precise exposure.
Tracking Difference
Tracking difference (TD) is the cumulative return gap between the ETF and its benchmark over a defined period, typically one year. A fund with a 0.03% expense ratio might show a TD of -0.05% -- meaning it outperformed the index (net of costs) by 0.05% over the year. Alternatively, a fund might show a TD of +0.15%, meaning it trailed the index by 0.15% even though its stated expense ratio was only 0.05%.
Tracking difference is a more actionable metric than tracking error because it directly answers the question: "How much did this fund actually cost me relative to the benchmark?"
Tracking difference accounts for:
- The expense ratio
- Transaction costs inside the fund
- Cash drag (uninvested cash from dividends awaiting reinvestment)
- Securities lending revenue (which can offset costs -- see below)
- Tax withholding on international dividends
For most domestic large-cap ETFs, annual TD is within a few basis points of the stated expense ratio. For international, small-cap, or bond ETFs, TD can diverge more significantly, and it is worth reviewing the fund's historical TD before investing.
Securities Lending Revenue
Many ETFs supplement their income -- and partially offset their expense ratio -- by lending portfolio securities to short sellers and other market participants. The borrower pays interest, the ETF retains a share (typically 60% to 85%), and the resulting revenue reduces the fund's net cost to investors.
Securities lending is why some ETFs can show a tracking difference that actually beats the index -- they earn enough lending revenue to cover their expense ratio and then some.
For example, during periods of high short interest, an ETF holding heavily shorted small-cap stocks might generate 0.10% to 0.30% annually in securities lending income, partially or fully offsetting a 0.10% expense ratio.
This is not a free lunch: securities lending introduces counterparty risk. The borrower posts collateral, but in a market dislocation the collateral might decline in value or the borrower might default. Major ETF providers (iShares, Vanguard, State Street) manage this risk with conservative collateral policies and indemnification agreements, but investors should be aware it exists.
ETF Structure vs. Mutual Fund Structure
ETFs and mutual funds both pool capital and invest in a portfolio, but their creation and redemption mechanisms differ fundamentally -- and those differences have significant tax implications.
The In-Kind Creation/Redemption Mechanism
ETFs transact through large institutional intermediaries called authorized participants (APs). When investors want to create new ETF shares, an AP assembles a basket of the underlying securities and delivers them to the ETF issuer in exchange for a block of new ETF shares (called a creation unit). When shares need to be redeemed, the process runs in reverse: the AP returns ETF shares and receives the underlying securities.
This in-kind exchange is what makes ETFs tax-efficient. When the ETF delivers securities to an AP in a redemption, it can deliver its lowest-cost-basis lots. Those lots exit the fund without triggering a taxable gain inside the fund. The gain effectively disappears into the AP's tax situation, not the remaining ETF shareholders' situation.
Mutual funds handle redemptions with cash. To raise cash, the fund manager must sell portfolio securities, which can trigger realized capital gains that are distributed to all remaining shareholders -- even those who did not sell.
Practical Tax Advantage
In a taxable account, ETFs almost never distribute capital gains. Mutual fund investors -- particularly those in actively managed funds with high turnover -- have historically received capital gain distributions that created tax bills in years when the fund itself may have had a negative total return.
This tax advantage is most meaningful in taxable accounts. In IRAs and 401(k)s, the tax treatment of distributions is deferred regardless, so the structural advantage narrows.
Index Provider Differences: MSCI vs. FTSE vs. Russell vs. S&P
The same market can be sliced by different index providers, and the resulting ETFs -- even when they appear to cover the same geography or market segment -- can behave differently.
The VWO vs. EEM Example
Both VWO (Vanguard FTSE Emerging Markets ETF) and EEM (iShares MSCI Emerging Markets ETF) provide emerging market equity exposure. Yet they have historically differed on:
South Korea classification: MSCI classifies South Korea as an emerging market; FTSE classifies it as developed. EEM includes South Korea; VWO does not. This difference in country classification means the funds have had materially different sector and country compositions, with EEM holding more Samsung Electronics and less of other EM countries proportionally.
Expense ratio: VWO at 0.08% vs. EEM at 0.70% -- a 0.62% annual difference that compounds significantly over time.
Securities count and AUM: Both are large and liquid, but the index differences mean they are not substitutes despite tracking "the same" asset class.
Russell vs. S&P for U.S. Small Caps
The Russell 2000 (tracked by IWM) and the S&P SmallCap 600 (tracked by IJR) both represent U.S. small-cap stocks, but they are constructed differently:
- Russell 2000 is purely rules-based on market cap, with no profitability screen. It includes money-losing companies.
- S&P SmallCap 600 includes a profitability requirement (four consecutive quarters of GAAP earnings). This screens out the weakest companies.
Historically, IJR has outperformed IWM partly because the profitability screen has excluded low-quality, unprofitable small caps that have dragged on Russell's returns. The index construction choice is an implicit quality tilt.
Leveraged and Inverse ETFs: Not for Long-Term Holding
Leveraged ETFs (2x or 3x a daily index return) and inverse ETFs (-1x, -2x, or -3x a daily index return) are designed explicitly for short-term tactical use. Holding them for more than a few days -- let alone months or years -- produces results that diverge dramatically from what investors expect.
Daily Rebalancing Decay
Leveraged ETFs reset their exposure to the target multiple every day. This daily rebalancing creates a phenomenon called volatility decay (sometimes called beta decay or the constant leverage trap).
The arithmetic: assume an index is at 100. It falls 10% to 90, then rises 11.11% back to 100. The index is flat. A 2x daily ETF falls 20% to 80, then rises 22.22% to 97.8. The 2x ETF is down 2.2% while the index is flat. This drag is proportional to variance, not just direction -- even in a slowly trending market, significant daily volatility causes the leveraged product to lag twice the index return over time.
Over a full market cycle, 3x leveraged ETFs on volatile indexes have dramatically underperformed three times the benchmark return, and some have experienced near-total value destruction during bear markets followed by recoveries.
Inverse ETFs carry the same problem: they are not portfolio hedges for multi-month horizons. They are short-term tools used by traders who understand the daily reset mechanics.
Thematic ETFs: High Turnover, Concentration, and a Poor Long-Term Record
Thematic ETFs -- products centered on innovation, genomics, cybersecurity, clean energy, cannabis, space, or similar narratives -- have proliferated alongside retail investor interest in growth stories. The structural problems with most thematic products are predictable:
High Turnover
A theme-based index must continually add companies that fit the theme and remove those that do not. This creates frequent reconstitutions and high turnover, which generates transaction costs and taxable gains.
Concentration
Many thematic ETFs hold 25 to 50 positions, with significant weight in a handful of names. This is not diversification -- it is a concentrated bet on a narrative. The diversification math that makes broad index funds effective does not apply to a fund with 35 holdings in a single sector.
The ARK Funds Case Study
ARK Invest's thematic ETFs -- ARKK, ARKQ, ARKW, ARKG -- attracted massive inflows during 2020 and early 2021, peaked around February 2021, and declined by 75% or more from their highs by 2022. ARKK has underperformed the S&P 500 by a wide margin since its launch-adjusted inception. The funds charge 0.75%, turn over their portfolios at rates exceeding 100% annually, and concentrate heavily in a small number of speculative technology positions.
This is not unique to ARK. Academic research consistently finds that thematic ETFs launched at peak investor interest in a theme tend to underperform broad market benchmarks over the following three to five years. Themes attract capital after the story has already priced into the stocks.
Comparing Major ETF Providers
Vanguard
Vanguard's mutual ownership structure drives its cost focus. Its ETF lineup is strongest in broad domestic equity (VTI, VOO), international equity (VXUS, VEA, VWO), bonds (BND, BNDX), and factor funds (VTV, VUG, VFMF). Vanguard ETFs share a share class with their mutual fund equivalents, which provides a tax efficiency advantage.
Weakness: Vanguard's product line is narrower than iShares. For niche or tactical exposures, Vanguard may not have a direct product.
iShares (BlackRock)
iShares has the largest ETF lineup globally, covering essentially every asset class, geography, factor, and maturity segment. The Core series (IVV, IEMG, AGG, IEFA, IJR) competes directly with Vanguard on cost. The broader lineup includes more granular sector, factor, and fixed income products than any other provider.
Weakness: Some legacy iShares products carry higher fees than newer Core alternatives. Investors should verify they are in the current low-cost version of any iShares fund.
SPDR (State Street)

Sector ETFs
SPDR offers 11 Select Sector SPDRs (XLK, XLV, XLF, etc.) at 0.09%. Vanguard offers sector ETFs at 0.10%. iShares offers sector ETFs at 0.04%. For long-term sector tilts, iShares sector ETFs are generally the low-cost leader.
Overlap and Diversification: The VTI + VOO Problem
One of the most common portfolio construction mistakes is holding multiple ETFs that track nearly identical underlying securities, believing they provide diversification.
Measuring Overlap
VTI tracks the CRSP Total U.S. Market Index, which includes approximately 3,900 stocks across all market caps. VOO tracks the S&P 500, which is a subset of approximately 500 large-cap stocks that account for roughly 85% of the total U.S. market capitalization.
The result: VTI and VOO have approximately 85% to 90% correlation in their holdings by weight. The "diversification" from holding both is nearly zero on the large-cap side, and the only marginal difference comes from VTI's small- and mid-cap tail.

A Decision Framework for ETF Selection
Any ETF selection should proceed through the following checklist:
What is the expense ratio? Is a lower-cost alternative available for the same exposure?
What is the AUM and average daily volume? Is the fund liquid enough for the intended trade size and frequency?
What index does the fund track? Who is the index provider, and how does construction methodology affect exposures?
Does the fund use full replication or sampling? What is the historical tracking difference (not just tracking error)?

The differences between ETFs tracking similar benchmarks are real but often subtle. For core, long-term positions in major asset classes, the dominant selection criteria are: expense ratio (favor sub-0.10% for equity, sub-0.15% for bonds), bid-ask spread relative to holding period and contribution frequency, and index construction alignment with the desired exposure.
The costly mistakes are predictable: paying 0.50% for a fund that charges 0.03% for the same exposure, holding leveraged ETFs beyond their intended holding period, concentrating in thematic products with poor diversification and high fees, and assembling a portfolio of ETFs that substantially overlap without recognizing the concentration risk.
For most long-term investors, a three-to-four-fund portfolio -- total U.S. equity, total international equity, and total bond market -- covering VTI or ITOT, VXUS or IEFA, and BND or AGG, all at under 0.05% each, captures the vast majority of global market returns at minimal cost. Every deviation from that baseline should be evaluated against a clear expected-value case.
