What Creates Dilution?

Example: A company has 1 million options with a strike price of 20 dollars. The average stock price during the quarter is 40 dollars.
- Total proceeds: 1,000,000 multiplied by 20 dollars equals 20,000,000 dollars.
- Shares repurchasable at 40 dollars: 20,000,000 divided by 40 equals 500,000 shares.
- Incremental dilutive shares added: 1,000,000 minus 500,000 equals 500,000 shares.
So only 500,000 shares, not 1,000,000, are added to the diluted count. The higher the stock price relative to the strike, the larger the dilution. The closer the stock price is to the strike, the smaller the net addition.
If-Converted Method for Convertible Securities

How Diluted EPS Is Calculated
