The Current Environment for Convertibles

During the ultra-low rate environment of 2020 and 2021, convertible issuance surged. Companies -- particularly in technology and growth sectors -- found convertibles extraordinarily attractive: interest rates were so low that even modest coupon savings from the convertible structure were meaningful, and the stock market was generating the equity appreciation needed to justify the conversion premiums.
As rates rose significantly starting in 2022, the picture shifted. The bond floor for many outstanding convertibles compressed materially because higher discount rates reduce the present value of future bond cash flows. The convertible market also tends to be sensitive to new issuance cycles. When equity markets are strong and rates are stable, companies issue convertibles to lock in cheap financing. Heavy new issuance dilutes existing holdings as investor capital gets spread across more securities. Periods of low issuance -- often occurring in equity market downturns -- can support pricing for existing convertibles as demand remains relatively stable while supply shrinks.
Putting It Together: The Honest Case for Convertibles
Convertible bonds are genuinely interesting instruments with structural characteristics that no other security exactly replicates. The combination of a bond floor and an equity call option embedded in a single instrument does produce an asymmetric payoff profile that, in the right environment, competes favorably with either pure fixed income or pure equity.
The honest case for convertibles also requires acknowledging the complications. The asset class is dominated by institutional participants -- hedge funds running convertible arbitrage strategies -- whose behavior affects pricing in ways that can disadvantage buy-and-hold investors. The bond floor protection that the instruments are marketed around erodes in rising rate environments. Call provisions limit the full expression of equity upside. And individual bond access is largely impractical for retail-sized portfolios without institutional relationships or large capital commitments.
The vehicle through which most individual investors access convertibles -- diversified funds or ETFs -- smooths out many of the individual security complications but introduces fund-level considerations around expenses, duration management, and manager strategy. A convertible ETF with primarily deep out-of-the-money holdings in a rising rate environment does not deliver the balanced asymmetry that makes the asset class theoretically compelling.
